What the flashing light means is that the front diff has locked in the drive shafts for the front wheels, you are not in 4wd as the transfer is still in 2wd, but the front wheels are now turning the front diff and the propshaft. Apart from a little extra wear on the diff gears you won't be doing any damage but you are likely to be using more fuel.
